A short squeeze is a rapid, self-reinforcing price surge driven by short sellers being forced to buy shares to cover losing positions, amplifying upward price momentum far beyond what fundamental catalysts alone would produce.
A short squeeze is one of the most violent and consequential price phenomena in equity markets — a feedback loop in which rising prices force short sellers to buy shares to limit losses, which in turn drives prices higher still, forcing additional covering, in an escalating cycle that can compress weeks of normal price appreciation into hours. Understanding short squeezes is not optional for any active equity trader: they represent both extraordinary profit opportunities for those positioned correctly and existential risk for short sellers who fail to manage exposure appropriately.
The mechanics begin with short selling. A short seller borrows shares from a broker and sells them in the open market, hoping to repurchase them later at a lower price and return them to the lender, pocketing the difference. The short seller is now exposed to a specific risk: if the stock price rises rather than falls, losses accumulate without theoretical limit, since a stock price can rise indefinitely. When prices rise enough to trigger margin calls — demands from brokers for additional collateral to cover the growing unrealised loss — short sellers must either deposit additional funds or close their positions by buying shares. The days-to-cover ratio — also called the short ratio — divides total short interest by average daily trading volume, producing an estimate of how many trading days it would take for all short sellers to cover their positions at normal volume. A days-to-cover ratio above 5 is considered elevated; above 10 represents a potentially dangerous squeeze environment because the act of covering itself would require abnormal volume, pushing prices upward as short sellers compete to exit. The catalysts that ignite short squeezes are as varied as the underlying stocks. The GameStop (GME) short squeeze of January 2021 remains the most widely studied example in the modern era. GameStop had short interest exceeding 140% of its float — technically possible because the same shares can be lent and re-shorted multiple times — and a days-to-cover ratio above 20. Coordinated buying by retail traders on Reddit's r/WallStreetBets community, combined with aggressive options buying that forced market makers to delta-hedge by purchasing shares, created an unprecedented feedback loop. GME rose from approximately $17 to nearly $500 within two weeks before collapsing. Institutional short sellers including Melvin Capital sustained losses in excess of $6 billion. Earlier but equally instructive is the Volkswagen short squeeze of October 2008. Porsche SE had been secretly accumulating VW call options while VW's share price stagnated. With hedge funds holding short positions equivalent to roughly 12% of shares outstanding forced to cover against a float that no longer existed at any price, VW briefly became the most valuable company in the world by market capitalisation — surpassing $370 billion — purely as a mechanical consequence of short covering demand.
